will this fit my 1968 AMC 390 cu. in. engine?

I put it in my 75 401 About a month ago seems to work fine I do believe that all AMC V8 are the same

Where do the two washers go?

They are shims to adjust the end play of the distributor shaft. Too much play will allow the ignition timing to change as engine speed changes.
