How is the action on this guitar?

There is sample-to-sample variation in guitars. My FG800 was just about perfect: about 2.5mm at the fat E string and 2mm at the thin E string. Very easy to play from the get-go.

can nylon strings be used with the piezo?

Yes but this guitar really isn't designed for nylon strings. The neck and body expect the much higher tension of steel strings and nylon strings wouldn't fit in the nut slots.

This is a gift for my 18 y.o. son. Would this look too small for a man of 5'8', 140 pounds who is playing on stage w/ other men?

This is still considered a full size instrument and would not 'look small' for him to play. In fact this size of guitar is preferred by many artists for comfort and/or tone reasons. Many artists you see live or on TV are playing guitars of similar body shape and size.
